Reg Cap/SRT Transactions: Analyzing Expected Returns–Part II

In this paper, we build on the 2023 primer and the "Reg Cap/SRT Transactions: Analyzing Expected Returns" whitepaper from earlier this year, with a focus on the crucial role structural leverage plays in Regulatory Capital transactions. By examining how structural leverage affects tranche thickness, we evaluate what we believe to be its importance in assessing risk-adjusted returns and determining relative value comparisons across investments.
This analysis highlights the critical link between tranching and return volatility, which we believe is essential for accurate pricing and evaluating potential outcomes. We further underscore the importance of rigorous underwriting and risk assessment – particularly regarding default rates and recovery projections – in addition to careful management of bank counterparty risk. Ultimately, a disciplined approach to these factors is vital for identifying optimal opportunities and managing risk in complex economic markets.
